I am filing chapter 7 in califonia and have a house I live in owned by my father which is in a living will to me. My question is in case my father passes away within the 180 days of filing am I better off using system 1 as opposed to system 2? Or does it even matter which system I use.

First of all, a living will is a power of attorney for health care, so I think you are using the wrong terminology. What I think you meant to say is that your father owns the home that you live in and in his last will and testament, you are the beneficiary of the home.
Is your father in poor health? Is there a mortgage on the property? Your father should create a trust and transfer the house into the trust. This will avoid probate. You can also include language that prevents you from inheriting the home if it becomes subject to creditors.
Since you don't own the home right now, you should use system 2. But, I also suggest that you hire a local bankruptcy attorney for assistance to make sure you are properly advised on what to do.

We have been told we have to repay the entire debt within those 5 years even though that will leave us with nothing left to live on. Is this correct? Will we be required to repay the entire debt within 5 years?

Not necessarily. It depends on what type of debt you are talking about. For example, most taxes and domestic support obligations need to be paid entirely in a Chapter 13. Unsecured creditors do not necessary need to be fully repaid in a Chapter 13 plan. I would not recommend filing a Chapter 13 without an attorney. Consult counsel of your choosing about this.

A lawsuit based on a breach of a contract must be filed within 6 years of the breach. It is up to the defendant to assert this defense. It appears that the creditor has a judgment if "there is a levy on [your] funds." So it is probably too late to assert the defense, unless you can have a default judgment vacated. You must act quickly if you are seeking to have the judgment vacated.

If you have a levy on an account, a Judgement was entered against you. That means the statute of limitations for collection on a Judgment is 10 years from the date the Judgment was entered. The Judgment is renewable for a second 10 year term if renewal occurs before expiration.

"Levy" would ordinarily mean that you were sued and a judgment docketed. Look on the state court website (www.mncourts.gov) under trial court records to find out. If you were sued but not served, maybe you could reopen the case.
